But he was just schooled on a fundamental Wall Street truth: Being the smartest person in the room doesn&#8217;t stop you from getting your face ripped off. In fact, sometimes it helps get you there.<\/p>\n<p>Read more <a href=\"https:\/\/americanhomejournals.com\/?p=2856\">Microsoft tells employees not to use prediction markets if they have inside information<\/a><\/p>\n<p>On Thursday, Ken Griffin&#8217;s Citadel bought a portion of the public stock portfolio owned by Aschenbrenner&#8217;s hedge fund, Situational Awareness, after the fund suffered steep losses during the recent selloff in AI stocks. Situational Awareness is keeping its private investments, including a stake in Anthropic, but a chunk of its public equity portfolio is now in Citadel&#8217;s hands.<\/p>\n<p>Traders really do call it &#8220;getting your face ripped off.&#8221; Griffin was the one doing it this time. I would not have wanted to be on that call. Ouch.<\/p>\n<p>This is an extraordinary reversal for a fund that was riding high just a couple of months ago.<\/p>\n<p>Aschenbrenner, a former OpenAI researcher, became famous after publishing Situational Awareness, a 165-page essay, in 2024. He argued that artificial intelligence would transform the economy far faster than most people expected.<\/p>\n<p>He predicted trillion-dollar investments in AI computing, huge new data centers, and growing government involvement in the race to build powerful AI systems. Those predictions now look remarkably accurate.<\/p>\n<p>His hedge fund was built around that same conviction, grounded in deep AI knowledge and a network of technical experts he knows across Silicon Valley. The investments concentrated on companies that stood to benefit from the AI boom, from memory-chip makers to infrastructure companies and cloud computing businesses.<\/p>\n<p>The strategy worked spectacularly well. According to the Financial Times, the fund returned 439% during the first half of this year.<\/p>\n<p>Then the market turned. That doesn&#8217;t necessarily mean Aschenbrenner&#8217;s ideas are wrong. History suggests something much more uncomfortable.<\/p>\n<h2>LTCM&#8217;s Russia lesson<\/h2>\n<p>Wall Street has a long record of punishing investors who were fundamentally right, and believed in their vision intensely, but couldn&#8217;t survive long enough to prove it.<\/p>\n<p>The classic example is Long-Term Capital Management. This hedge fund was run by some of the smartest people in finance, including Nobel Prize-winning economists. It built sophisticated trades based on the belief that certain price differences in markets would eventually disappear. The logic behind many of those trades was sound.<\/p>\n<p>Then Russia defaulted on its debt in 1998. Markets stopped behaving the way the models expected. Long-Term Capital Management had borrowed heavily to increase its returns, and those borrowings became its downfall. As losses mounted, lenders demanded more cash. Other traders realized the fund would eventually be forced to sell and traded against its positions. The fund ultimately required a rescue organized by the Federal Reserve to prevent broader financial damage.<\/p>\n<p>The market didn&#8217;t stop to ask whether the fund&#8217;s ideas were clever. It simply asked who needed to sell first.<\/p>\n<h2>Clarium&#8217;s oil lesson<\/h2>\n<p>Peter Thiel&#8217;s Clarium Capital tells a similar story. In the mid-2000s, his hedge fund built large positions around a bold view that oil prices were headed much higher. For a time, that looked like a brilliant call. Then energy markets reversed. Thiel suffered huge losses and his fund shrank dramatically.<\/p>\n<p>Read more <a href=\"https:\/\/americanhomejournals.com\/?p=2854\">Meta\u2019s future AI data center lease obligations swell to over a quarter trillion dollars<\/a><\/p>\n<p>Like Long-Term Capital Management before it, Clarium discovered that a strong investment thesis is not the same thing as a winning trade. If markets move against you before your ideas play out, conviction becomes a liability instead of an advantage.<\/p>\n<p>Situational Awareness now joins that list. According to the Financial Times, the fund used borrowing to increase the size of its bets, a common hedge-fund strategy that boosts returns in good times, but magnifies losses when markets fall.<\/p>\n<h2>One theory<\/h2>\n<p>The immediate trigger for the recent selloff may have had little to do with Aschenbrenner&#8217;s long-term vision for AI.<\/p>\n<p>Here&#8217;s one potential theory. Memory-chip stocks in South Korea were hit by heavy selling starting in June, which triggered margin calls. A margin call happens when investors borrow money to buy stocks and those investments fall so much that lenders demand either more cash or the sale of assets to repay part of the loan.<\/p>\n<p>Many Korean traders had bought AI stocks on margin, so this created a vicious cycle. Investors sell to meet the margin call. Prices fall further. More investors receive margin calls. They sell too. Before long, the selling spreads well beyond the original stocks and starts pulling down anything that looks similar.<\/p>\n<p>Many of the AI stocks owned by Situational Awareness sat squarely in that part of the market. Whether Aschenbrenner remained convinced about AI no longer mattered. Traders had to sell on the market&#8217;s timetable.<\/p>\n<p>This forced selling may have hit some of Aschenbrenner&#8217;s holdings. When the fund suffered big losses, he may also have been forced to sell to unwind the leverage he&#8217;d been using. This ultimately ended with a massive sale of its book of public stock to Citadel. A spokesman for Aschenbrenner didn&#8217;t immediately comment on the record.<\/p>\n<p>Tuesday&#8217;s market action suggests this is exactly what happened. After news broke that Citadel had acquired much of Situational Awareness&#8217; public portfolio, several AI-related stocks linked to the fund rallied sharply, including Sandisk and Nebius. Investors appear to have concluded that one of the biggest forced sellers has finally disappeared.<\/p>\n<p>Ironically, some of Aschenbrenner&#8217;s favorite stocks may now recover after he has been forced out of them.<\/p>\n<p>That&#8217;s one of the cruelest features of financial markets. You can correctly identify one of the biggest fundamental shifts of your generation. You can understand an industry better than almost anyone else. You can even build exactly the right portfolio. But if you add enough leverage and enough conviction, the market eventually stops judging your ideas. It starts judging your ability to survive.<\/p>\n<p>Long-Term Capital Management learned that lesson. Clarium learned it.
